I found this on the MK Forum and decided to post it because of all the talk of if the rules were bent for Michelle.
I haven't read the whole thing, but I think if you scroll down to 7 under "Alternates", that explains how it was done. If Sarah had been a seeded skater, I don't think Michelle could be her replacement. But since Sarah didn't compete at Worlds and is NOT seeded, it's pretty much open as to who can replace a skater with the ISU's approval.
